Alphabet plunges on AI spending concerns while Microsoft gains

Alphabet shares fell sharply after missing search revenue targets and reporting negative free cash flow, while Microsoft's measured spending approach boosted investor confidence.

Alphabet plunges on AI spending concerns while Microsoft gains

The market’s reaction to tech earnings this week sent a stark message: not all AI spending is created equal. Alphabet shares cratered 10% in premarket trading Thursday while Microsoft climbed nearly 4%, a divergence that reveals investor concerns about capital efficiency and strategic direction in the race for artificial intelligence dominance.

Alphabet reported negative free cash flow of $9.07 billion for the third quarter, a shocking $11.77 billion miss from analyst expectations of positive $2.70 billion. Meanwhile, Microsoft reported $45.2 billion in capital expenditures, below the projected $50.67 billion, while maintaining positive free cash flow of $18.63 billion despite a 27% decline year-over-year.

The Search Giant’s Stumble

What’s particularly troubling for Google’s parent company is that Alphabet’s biggest revenue engine, search advertising, grew only 12% to $63.35 billion in the September quarter. That missed analyst expectations and immediately fueled concerns that the company’s massive AI investments aren’t translating into returns.

Philipp Schindler, Alphabet’s chief business officer, acknowledged the problem but offered limited reassurance. He attributed some of the monetization weakness to lower performance within AI Mode and said Alphabet is now “scaling” ads within AI Overviews and AI Mode products globally. The language suggests the company is still figuring out how to make money from its AI initiatives rather than executing a proven playbook.

The Google search business faces genuine headwinds from rival AI chatbots like OpenAI’s ChatGPT and Anthropic’s Claude. Users may increasingly conduct searches outside of Google’s ecosystem. More damning, Gemini, Google’s own AI chatbot, has failed to capture significant market share or differentiate itself meaningfully from competitors.

Microsoft’s Measured Approach Wins

Ben Barringer, global head of technology research at Quilter Cheviot, offered the sharpest analysis of the divergence. “Microsoft is building out its architecture in a measured way and as such contains fewer surprises,” he noted. “Alphabet, by contrast, saw its share price hit after hours as a result of a fairly messy set of results and a poorly handled earnings call.”

That distinction matters enormously to investors scrutinizing every dollar spent on AI infrastructure. Microsoft has managed to maintain discipline while still increasing capex 30% year-over-year, suggesting purposeful allocation rather than panic-driven spending.

The Innovator’s Dilemma

Barringer identified Alphabet’s central strategic problem: “The problem for Google is it faces an innovator’s dilemma and doesn’t know whether to protect its core business or look to join the disruption. As such, Google has lost its edge with Gemini and is behind peers on agentic AI.”

This captures the uncomfortable reality for a company built on search dominance. Every dollar spent on AI products like Overviews could cannibalize the search ads business that generates the cash to fund those investments. That tension, left unresolved, breeds investor uncertainty and market punishments like the one Alphabet suffered Thursday.

If Alphabet closes more than 9.77% lower on Thursday, it would represent the company’s worst post-earnings reaction since going public in 2004, a stark reminder of how quickly market sentiment can shift when capital allocation questions arise.

The broader tech sector felt the pressure too, with Nasdaq-100 futures down over 1% early Thursday. But the real story here transcends the index: it’s about which tech giant earns the right to lead the AI era through demonstrated execution and financial discipline.
